The inside of the cooling system - is this normal? 700 1989

I suspect that you've halted any further corrosion using the Volvo C and distilled water. Just sit tight and don't worry about the stuff that is already there: the block/head has not failed and is not likely to. While you could add a coolant filter to one of the hoses (similar to trucks), it is not worth the effort and cost.
