"I assume there is a modulating valve somewhere. Is it behind the dash? Where is it?"

Yes, no. It's just inside the console (left) side panel -- very near your gas pedal.

"Does it need to be replaced?"

Yes.

"Has anyone seen this problem?"

I've probably replaced 4-8 on my various 240s over the years. Recently I used a Volvo modification kit to install the newest style heater valve in an '89. It was some work, but works well. And the new valve cannot fail as the old ones do.
