I can tell you that I had similar symptoms very recently on a 95 940 (same engine) and it turned out to be the knock sensor. Don't know if an 89 700 had a knock sensor, but it is worth checking out. I swapped it out with an identical and known working knock sensor from my other volvo..check engine lite went out, stayed out and car ran like new again.
