How much play in rear axle is ok? 200 1989

Hi,
I've been getting some noise from the right rear wheel on my 89 240. I'm pretty sure it is being caused by in/out play in the bearing allowing the rotor to rub on the caliper. At least that is what it looks like and I've gone through the rest looking for wear points and can't find anything. Additionally, the noise stops when I apply the brakes- probably because the pad forces the rotor away from the caliper.

I have noticeable inward/outward play in the axle- probably at least 1/16". Is this excessive? Is there any way of adjusting this? I believe the 4 mounting bolts are tight so the problem seems to be internal.
