what does it do????

hey everyone
i have a B230F 4cylinder 2.3L engine in my 1989 740GL.
heres what i need to know:
theres some sort of sensor to the right of the oil filter, under the water pump, attached to somthing going into the block. what does this sensor do? could this be why my idle varies between 700 and 1000 RPM?
any thoughts/comments are greatly appreciated!
