Kurt,
I agree that engine temperature is not likely to fluctuate as rapidly as the temperature needle is indicating. Therefore, I agree that you're correct in concluding that the problem a temp sensor or wiring or gauge or temp compensating board problem. Given the car's age, I'd look at the wiring first.
